ESOP Vesting Period Explained: When and Why Is the Expense Recognized?

Have you ever wondered why a company records an expense for employee stock options even before employees exercise them? The answer lies in an important concept under Ind AS 102 — the vesting period.

Employee Stock Option Plans (ESOPs) are commonly used to reward employees, encourage long-term commitment, and align their interests with the company’s growth. But how are these benefits recorded in the company’s financial statements?

What Is the Vesting Period?

The vesting period is the period during which an employee must fulfil specified conditions to become entitled to stock options. These conditions may include completing a required period of service or achieving particular performance targets.

For example: A company grants ESOPs to an employee on the condition that the employee remains with the company for three years. The employee must complete this required service period to become entitled to the options.

Why Is the Expense Recognized Over This Period?

Under Ind AS 102, the company generally recognizes employee compensation expense over the vesting period because the employee provides services in exchange for the share-based payment.

Suppose the total compensation expense associated with an ESOP grant is ₹90,000 and the options vest over three years. Assuming straight-line recognition is appropriate, the company recognizes ₹30,000 as an expense each year.

Annual expense = ₹90,000 ÷ 3 years = ₹30,000

This treatment ensures that the expense is recognized during the period in which the employee provides the required services, rather than waiting until the options are exercised.

What If the Options Vest Immediately?

If an employee becomes entitled to equity instruments immediately, without having to complete a specified service period or satisfy a vesting condition, the company generally recognizes the full expense on the grant date, with a corresponding increase in equity for an equity-settled award.

Remember: Expense recognition is linked to the services received and the applicable vesting conditions, not simply to when the employee exercises the options.
